Return on Investment (ROI) is a performance measure used to evaluate the efficiency or profitability of an investment. The basic formula is universally accepted: ROI = (Net Profit / Cost of Investment) × 100. Net Profit is calculated as the Current Value of Investment minus the Cost of Investment.
If you spend $5,000 on a marketing campaign and it generates $7,500 in new sales profit, your net profit is $2,500. The ROI is ($2,500 / $5,000) × 100 = 50%. This means for every dollar you spent, you got your dollar back plus 50 cents.
The time factor: Annualized ROI
The basic ROI formula has a major flaw: it completely ignores time. A 50% ROI sounds fantastic, but if it takes 10 years to achieve that return, it's terrible. If it takes 1 month, it's phenomenal. To compare investments accurately, you must calculate Annualized ROI.
The formula for Annualized ROI is: ((1 + ROI)^(1 / n)) - 1, where 'n' is the number of years. For a 50% ROI over 5 years, the calculation is: (1.50^(1/5)) - 1 = 1.0844 - 1 = 8.44%. The true annual growth rate of that investment is 8.44%, which is much less impressive than the raw 50% figure.
Common traps in ROI calculation
A common mistake in calculating ROI for business projects is ignoring hidden costs. When calculating the cost of investment for a software implementation, companies often count the licensing fees but ignore the internal labor hours spent on training and data migration.
Additionally, ROI does not account for risk. A risky startup investment might project a 200% ROI, while a treasury bond offers a 4% ROI. Comparing them purely on ROI without risk-adjusting the expected returns leads to poor capital allocation decisions.
